Conversion costs are the combination of direct labor costs plus manufacturing overhead costs.

You can think of conversion costs as the manufacturing or production costs necessary to convert raw materials into products. Expressed another way, conversion costs are a manufacturer's product or production costs other than the costs of raw materials.

The term conversion costs often appears in the calculation of the cost of an equivalent unit in a process costing system.

Conversion Costs

Conversion costs include direct labor and overhead expenses incurred due to the transformation of raw materials into finished products. Overhead costs are defined as the expenses that cannot be directly attributed to the production process but are necessary for operations, such as electricity or other utilities required to keep a manufacturing plant functioning throughout the day. Direct labor costs are the same as those used in prime cost calculations.
